BackgroundCore Concept

Background

India's MSME sector employs over 11 crore people and contributes significantly to manufacturing output and exports. Yet MSMEs are structurally vulnerable to external shocks. They typically lack the collateral and credit history that formal lenders require. During a crisis, banks become risk-averse. MSMEs then face a liquidity crunch even when their underlying businesses are viable.

The Emergency Credit Line Guarantee Scheme (ECLGS) was first introduced in 2020 as part of the Aatmanirbhar Bharat Package. Its core design was simple: the government provides a 100% credit guarantee to lenders, removing the default risk from their books. This allows banks and NBFCs to extend additional working capital to stressed borrowers without demanding fresh collateral. The scheme was implemented by the National Credit Guarantee Trustee Company (NCGTC), a government-owned entity under the Ministry of Finance.

From 2020 to 2023, the scheme evolved through four phases. Each phase targeted a different segment of the economy. ECLGS 1.0 focused on MSMEs and Mudra borrowers. ECLGS 2.0 expanded to 26 stressed sectors identified by the Kamath Committee. ECLGS 3.0 covered hospitality, travel, and civil aviation. ECLGS 4.0 focused on healthcare infrastructure during the second COVID wave. Together, these four phases issued 1.19 crore guarantees worth ₹3.68 lakh crore before concluding in March 2023.

The Topic Explained

A credit guarantee scheme works by separating the risk of lending from the act of lending. A Member Lending Institution (MLI) extends a loan to a borrower. If the borrower defaults, the guarantor, here, NCGTC on behalf of the government, compensates the lender. This removes the lender's fear of loss and encourages credit flow to segments that would otherwise be excluded.

ECLGS 5.0 retains this core architecture but adapts it to a new context: geopolitical disruptions affecting global supply chains and logistics costs. The scheme covers three categories of borrowers. First, MSMEs across all sectors receive a 100% credit guarantee. Second, eligible non-MSME business borrowers receive a 90% guarantee, with several sectors excluded (NBFCs, power, telecom, sugar and ethanol, IT companies, paper products, educational institutions, and certain beverages and tobacco). …
